Innovative Finance for Urban Climate Action: From Financial Instruments to Governance Conditions

Climate goals cannot be met without significant investment in cities, yet major gaps in climate finance, technical capacity, and access to capital markets persist. In response, a growing range of innovative finance methods have appeared. This article reviews the existing research on blended finance, green and sustainability-linked bonds, catastrophe and resilience bonds, land value capture, debt-for-nature swaps, and digital finance. The review finds that innovative finance should not be framed as a collection of instruments but as a governance framework that translates climate priorities into financial risk–return considerations, with effectiveness depending on supportive regulatory, fiscal, and institutional systems. Across instruments, financial innovation redistributes risk, aligns incentives, and reshapes public–private relationships. Effective strategies must therefore integrate instrument design with coordination, accountability, long-term value creation, and equitable climate outcomes across rapidly growing cities.
